Question 1

How does the IS-LM model illustrate monetary and fiscal policy equilibrium?

Accepted Answer

The IS-LM model (formulated by John Hicks and Alvin Hansen) synthesizes the goods market and the money market.

Key Equations:
IS Curve (Investment-Savings): Represents equilibrium in the goods market ($Y = C + I + G$). It slopes downward because a lower interest rate ($r$) stimulates investment demand, increasing aggregate output ($Y$).
LM Curve (Liquidity Preference-Money Supply): Represents equilibrium in the money market ($M/P = L(Y, r)$). It slopes upward because higher output increases transaction demand for money, requiring higher interest rates to restore money market equilibrium.

Policy Implications:
1. Expansionary Fiscal Policy: Shifts the IS curve rightward, raising output and interest rates (subject to crowding-out effects).
2. Expansionary Monetary Policy: Shifts the LM curve rightward, lowering interest rates and raising output.

Question 2

What is the difference between Consumer Surplus and Producer Surplus?

Accepted Answer

In welfare economics, market efficiency is evaluated by the sum of consumer and producer surplus.

Consumer Surplus (CS): The difference between the maximum price a consumer is willing to pay and the market price actually paid. Visually, it is the area below the demand curve and above the market price line.
Producer Surplus (PS): The difference between the actual market price received by a producer and the minimum price at which they are willing to supply the good (marginal cost). Visually, it is the area above the supply curve and below the market price line.

Deadweight Loss (DWL): Any policy (such as a tax, quota, or price ceiling) that reduces the combined consumer and producer surplus creates a deadweight loss to society.
